Options Trading Risk

Options involve substantial risk of loss and are not suitable for all investors. Before trading options, you must read Characteristics and Risks of Standardized Options published by The Options Clearing Corporation (OCC). This document is available from your broker or at the OCC website.

Key risks include but are not limited to:

  • Total loss of premium: Purchased options can expire worthless, resulting in a 100% loss of the premium paid
  • Unlimited loss potential: Selling naked calls exposes you to theoretically unlimited losses
  • Substantial loss potential: Selling puts (including cash-secured puts) can result in losses if the underlying stock declines significantly. Maximum loss occurs if the stock goes to zero
  • Assignment risk: Short options positions can be assigned at any time (American-style options), potentially forcing you to buy or sell shares at unfavorable prices
  • Liquidity risk: Options with low open interest or wide bid-ask spreads may be difficult to exit at favorable prices
  • Time decay: Options lose value as they approach expiration, which can work against option buyers
  • Volatility risk: Changes in implied volatility can significantly impact option prices, independent of the underlying stock's movement

Wheel Strategy Specific Risks

The wheel strategy (selling cash-secured puts and covered calls) is often presented as a “conservative” income strategy, but it carries real and significant risks:

  • If assigned on a put, you will own shares that may continue to decline in value. The premiums collected may not offset the capital loss
  • Covered calls cap your upside — if the stock rallies significantly past your call strike, you miss out on those gains
  • The strategy requires substantial capital — you must be able to purchase 100 shares of the underlying stock
  • Annualized yield calculations assume repeatable premium levels, which is not guaranteed. Market conditions, earnings events, and volatility changes can significantly alter available premiums
  • The strategy underperforms in strong bull markets (capped upside) and loses money in bear markets (stock decline exceeds premiums collected)

Calculator and Data Accuracy

All calculators on this Site use theoretical pricing models, including the Black-Scholes European option pricing model. These models make simplifying assumptions that may not hold in real market conditions:

  • Models assume European-style exercise, but most US equity options are American-style and can be exercised early
  • Models do not account for dividends, transaction costs, commissions, or taxes
  • Implied volatility, Greeks, and probability calculations are estimates and may differ from values provided by your broker
  • Real-time data may be delayed, incomplete, or contain errors. Data is sourced from third-party providers and we cannot guarantee its accuracy
  • Bid-ask spreads, slippage, and execution timing can cause actual results to differ materially from calculated values

You should always verify calculator results with your broker before placing any trade.

No Guarantee of Results

Past performance does not guarantee future results. Historical data, backtested strategies, and example calculations shown on this Site are for illustrative purposes only and do not represent actual trading results.

Any hypothetical or simulated performance results have inherent limitations. Unlike actual trading, simulated results do not account for the impact of certain market factors such as lack of liquidity, slippage, commissions, and emotional decision-making.

Third-Party Content and Links

The Site may contain links to third-party websites, products, or services. We do not endorse, guarantee, or assume responsibility for any third-party content or services. Any references to specific securities, strategies, or financial products are for educational purposes and should not be construed as recommendations.

Your Responsibility

You are solely responsible for evaluating the merits, risks, and suitability of any investment strategy, security, or financial product. Before making investment decisions, you should:

  • Consult with a qualified financial advisor, tax professional, or legal counsel as appropriate
  • Consider your individual financial situation, investment objectives, and risk tolerance
  • Read and understand all relevant disclosure documents from your broker
  • Paper trade or use a simulator before risking real capital on any new strategy
  • Never invest money you cannot afford to lose

Consult a Professional

Before making any investment decision, you should consult with a qualified financial advisor, tax professional, or legal counsel as appropriate for your individual situation.

A qualified professional can help you evaluate your financial situation, investment objectives, risk tolerance, and tax implications in ways that a website cannot. The general educational information on this Site is not a substitute for personalized professional advice.
